I found Knowledge base article 841215 at microsoft very helpful in getting Webdav connections to work in windows 7.

In short it has to do with the fact that basic authentication is disabled in Vista and Windows 7. This is a quick fix using regedit. Once I made that change everything worked fine. Note however I needed to connect using a UNC and not the URL method (i.e. \\server\webdavshare not http://server/webdavshare).
