I'm not sure the last edit for CNAME is more clear than the original. I think they need to be combined so the reasoning for each step is explained.

Note: I'm going to put ( ) around domains DreamHost is hosting so it's a bit more clear.

For instance, I understand:

1.) The CNAME entry on the third-party Domain Name Server for domain.tld will redirect a client to a new domain name: (myhost.dreamhosters.com).

2.) The client will look up dreamhosters.com and be directed to DreamHost DNS.

3.) DreamHost DNS will look up the machine serving (myhost.dreamhosters.com) and return the DreamHost_IP to the client.

4.) The client will make a request of (myhost.dreamhosters.com) at DreamHost_IP, and a virtual server will fill the request for (myhost.dreamhosters.com) if possible.

I'm good to that point, but what's with having to create (domain.tld) at DreamHost? This just gets more confusing where there's a sub-domain involved. I believe I understand that DH can't host (myserver.domain.tld) if (domain.tld) doesn't exist on DH, but why is there a need for (domain.tld) to mirror (myhost.dreamhosters.com)?

I would guess that if DH were to get a request for domain.tld there would be a problem because DH isn't hosting domain.tld. The solution would be to create (domain.tld) and mirror (myhost.dreamhosters.com) so the same server handles the request. All good, until I ask how DreamHost DNS gets a request for domain.tld, when the authority is the third-party DNS.
